Can anyone explain how does an electronic speed governer in a DG set works?

yup it senses the speed and governs it.

to a preset level

as peter said:

and governs it (thru an actuator) , it is usually a small linear motor who acts on the fuel injection pump

to a preset level , ( the rated RPM of the gen set )
